The Japanese yen has depreciated past 162 to the US dollar — its weakest level since 1986 — triggering a massive wave of Japanese foreign direct investment (FDI) into Southeast Asia. With the Bank of Japan's policy rate at just 1.0% compared to the US Federal Reserve's 3.5–3.75% target range, the rate differential is channeling cheap Japanese capital into higher-yielding ASEAN assets at unprecedented scale.
According to the Japan External Trade Organization (JETRO), Japanese FDI flows into ASEAN reached approximately USD 30 billion in 2025, representing roughly 18% of Japan's total outward FDI. Manufacturing and renewable energy projects led the surge, with Japanese firms shifting production offshore at a record pace.
The numbers tell a compelling story. Bank Indonesia Governor Perry Warjiyo has acknowledged that while the country's foreign-exchange reserves and macroprudential tools are designed to shield domestic markets from sudden reversals, the current scale of capital inflows is historically significant.
The mechanism delivering these gains is the yen carry trade: investors borrow in yen at near-zero real rates and deploy the capital into higher-yielding ASEAN bonds, equities, and direct investments. The trade has been particularly active in:
- Indonesia: Jakarta's MRT expansion, funded partly by Japanese loans, is seeing repayment costs fall in local-currency terms as the yen weakens
- Malaysia: The country expects substantial savings on its 200 billion yen Samurai bond, issued in 2019, when it matures later this decade
- Vietnam and Thailand: Manufacturing FDI from Japanese firms has accelerated as production costs in Japan rise relative to Southeast Asian alternatives
The strategy works — until it doesn't. Japan recorded 1,123 weak-yen-related bankruptcies in fiscal 2025, up 40% year-on-year, according to Tokyo Shoko Research. Real wages have fallen for 26 consecutive months, with a 2.5% year-on-year decline in May 2026 alone. The domestic political pressure to normalize monetary policy is building.
Rhee Changyong, Bank of Korea governor and former IMF Asia-Pacific director, has warned that prolonged yen weakness can push capital into higher-yielding Asian assets, increasing the risk of a sharp correction. The region's USD 240 billion multilateral swap line — designed as a safety net against capital flight — remains untested at this scale.
For Chinese enterprises investing in ASEAN under the Belt and Road framework, Japan's weak-yen dynamics create both opportunities and competitive pressures:
- Cheaper Japanese competition: Japanese firms can offer more competitive pricing on infrastructure bids and manufacturing investments, potentially crowding out Chinese players in certain sectors
- Co-financing opportunities: The yen carry trade creates pools of cheap Japanese capital that could be combined with Chinese development finance for large-scale BRI projects
- Currency risk management: Chinese investors with yen-denominated exposure in ASEAN need to reassess hedging strategies as the BOJ weighs its next move
Bank of Japan Governor Kazuo Ueda has consistently signaled that rate increases will be gradual. But the combination of domestic inflation pressure, a struggling household sector, and the systemic risk of an overextended carry trade makes the BOJ's next decision arguably the most consequential for Southeast Asian markets in a decade.
For foreign investors with ASEAN exposure, the key takeaway is clear: the weak yen is a tailwind today, but the conditions that make it unsustainable are also the ones that would trigger the hardest landing. Diversifying funding sources and stress-testing portfolios against a yen reversal should be immediate priorities.
